This spread is constant across the entire Treasury yield curve, ensuring that the bond's market price precisely matches the present value of its cash flows when discounted at the Treasury rate plus the Z-spread. For example, if a bond with a current price of $104.90 has future cash flows of $5 in year one, $5 in year two, and $105 in year three, and the corresponding Treasury spot rates are 2.5%, 2.7%, and 3%, the calculation involves solving for Z in an equation that equates the bond price to the sum of the present values of these cash flows, each discounted at its respective spot rate plus Z.

The practical utility of the Z-spread extends beyond simple valuation; it is particularly significant for complex financial instruments like mortgage-backed securities (MBS). Given the unpredictable nature of MBS cash flows due to prepayments, the Z-spread provides a clearer, more accurate assessment of their true yield and risk.
